With the announcement of the M7 motion processor, is this laying the groundwork for the iWatch? It seems that Apple is preparing the iPhone itself to do much of the processing of "smartwatch" functions - perhaps to reduce battery demand on a watch device itself. Is the introduction of the Motion Processor a strong indication that we will be seeing introduction of this iWatch device during this generation?

Looks likely that it would be used in the iwatch. Hopefully we don't have to wait to long to find out :)
